Seeing later, I'm pretty sure they just react by our body language. You could be calling your dog absolutely horrible names with a happy tone and they would get excited.

It's not that they understand our language just that after hearing the same sound for a long time they know what it means. Like how I know when my dog lets out a specific bark she wants to go outside. Kinda like how babies learn languages, they hear a sound for a long time, and eventually figure out what it means. tl:dr Dogs are as smart as baby humans.
